{"id":4677,"date":"2022-05-05T15:02:46","date_gmt":"2022-05-05T20:02:46","guid":{"rendered":"https:\/\/blogs.luc.edu\/compliance\/?p=4677"},"modified":"2022-05-05T15:02:46","modified_gmt":"2022-05-05T20:02:46","slug":"online-daily-fantasy-sports-gambling-or-derivatives-trading","status":"publish","type":"post","link":"https:\/\/blogs.luc.edu\/compliance\/?p=4677","title":{"rendered":"Online Daily Fantasy Sports \u2013 Gambling or Derivatives Trading?"},"content":{"rendered":"<p><span style=\"font-family: 'times new roman', times, serif\"><em>Patrick Gilsenan<\/em><\/span><br \/>\n<span style=\"font-family: 'times new roman', times, serif\"><em>Senior Editor<\/em><\/span><br \/>\n<span style=\"font-family: 'times new roman', times, serif\"><em>Loyola University Chicago School of Law, Weekend JD Dec. 2022<\/em><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">The question of why it\u2019d be legal to gamble in the stock market <a href=\"https:\/\/blog.oup.com\/2017\/02\/legal-bet-stockmarket-superbowl\/\">but not the Super Bowl<\/a> has been made moot in recent years.\u00a0 In the wake of recent Supreme Court decisions and state legalization, sports betting is widespread and seemingly ever expanding each year.\u00a0 Instead of debates on whether or not sports betting should be allowed, financial commentators discuss whether <a href=\"https:\/\/seekingalpha.com\/article\/4476971-draftkings-take-a-winning-bet\">DraftKings is a winning bet<\/a> as a \u201cspeculative play\u201d to purchase stock in.\u00a0 This leads to a new question: are financial markets better regulated than the sports betting market?<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\"><!--more--><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\"><strong>Murphy v. NCAA<\/strong><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">Prior to 2018, sports betting was effectively outlawed nationwide, excluding a few states such as Nevada via the Professional and Amateur Sports Protection Act of 1992 (PAPSA).\u00a0 PAPSA was in force until the Supreme Court struck it down in <a href=\"https:\/\/www.americanbar.org\/groups\/judicial\/publications\/judges_journal\/2020\/spring\/murphy-v-ncaa-and-legalization-sports-betting-states-and-indian-country\/\"><em>Murphy v. NCAA<\/em><\/a> on the grounds that it commandeered power from the states, giving states the individual authority to legalize sports betting.\u00a0 The Court in <em>Murphy<\/em> acknowledged that Congress could <a href=\"https:\/\/www.americanbar.org\/groups\/judicial\/publications\/judges_journal\/2020\/spring\/murphy-v-ncaa-and-legalization-sports-betting-states-and-indian-country\/#58\">regulate<\/a> sports gambling directly, but not prohibit states from authorizing it.\u00a0 After <em>Murphy<\/em>, members of Congress like <a href=\"https:\/\/www.democrats.senate.gov\/newsroom\/press-releases\/in-wake-of-supreme-court-decision-freeing-states-to-legalize-sports-betting-schumer-proposes-desperately-needed-federal-framework-to-protect-consumers-and-integrity-of-sports-as-state-legislatures-begin-lawmaking-efforts\">Senator Schumer<\/a> have proposed a federal framework to regulate sports gambling, but there has been no federal action yet.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\"><strong>Financialization of gambling<\/strong><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">While many in the financial industry find comparisons between stock speculation and gambling trite and pejorative, gambling and finance have a history of intermingling.\u00a0 In the late nineteenth century, not long after the establishment of the Chicago Board of Trade and the beginnings of the futures market, a phenomena of \u201c<a href=\"https:\/\/theconversation.com\/long-before-gamestop-bucket-shops-challenged-the-legitimacy-of-wall-street-154268\">bucket shops<\/a>\u201d began popping up to create gambling dens out of stocks and commodities exchanges in New York and Chicago.\u00a0 The bucket shops intentionally blurred the lines between gambling and stock speculation for profit, and long haunted the legitimacy of commodity futures markets.\u00a0 It was not until the 1920s that Congress successfully curtailed the bucket shops through the Grain Futures Act, and later the Commodity Exchange Act (CEA).\u00a0 Congress would later create the Commodity Futures Trading Commission (CFTC) as a federal agency to enforce the Commodity Exchange Act and preserve the integrity of the futures markets.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">In the case of bucket shops, gambling followed the creation of sophisticated financial markets.\u00a0 After <em>Murphy<\/em> in the twenty-first century, sophisticated financial markets are following gambling through the legalization of sports betting.\u00a0 The <a href=\"https:\/\/www.fia.org\/events\/gaming-and-regulation-events-contracts\">Dodd-Frank<\/a> Act amended the CEA to allow the CFTC to prohibit agreements, contracts or transactions that are contrary to the public interest as they relate to gaming.\u00a0 Testing the limits of this, in December 2020, Eris Exchange LLC (ErisX) asked the CFTC permission to list \u201c<a href=\"https:\/\/www.cftc.gov\/sites\/default\/files\/filings\/ptc\/20\/12\/ptc121520erisdcmdcm005.pdf\">RSBIX NFL Futures Contracts<\/a>\u201d (NFL Contracts), which would have created futures contracts based on the moneyline, the point spread, and the total points for NFL games.\u00a0 While ErisX ultimately <a href=\"https:\/\/sportshandle.com\/erisx-drops-cftc-proposal-32521\/\">withdrew its proposal<\/a> in March 2021 after receiving strong headwinds, <a href=\"https:\/\/rollcall.com\/2021\/04\/27\/odds-appear-to-improve-for-sports-based-financial-derivatives\/\">CFTC Commissioner Berkovitrz<\/a> subsequently suggested there could be a path for sports-based financial derivatives to be approved.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\"><strong>The spectre of binary-options prohibitions <\/strong><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">Beyond the specific example of ErisX, there is a lot of gray area in what DraftKings and its competitors are seeking to do with their gaming platforms.\u00a0 Off-exchange <a href=\"https:\/\/www.investopedia.com\/terms\/b\/binary-option.asp\">Binary-options<\/a> trades are prohibited in US markets, and that\u2019s a prohibition that the <a href=\"https:\/\/www.cftc.gov\/LearnAndProtect\/AdvisoriesAndArticles\/fraudadv_binaryoptions.html\">SEC and CFTC<\/a> take seriously. Yet there is little daylight between a binary-option and <a href=\"https:\/\/scholarship.law.tamu.edu\/cgi\/viewcontent.cgi?article=1177&amp;context=lawreview\">daily fantasy sports<\/a> contests \u2014 some of which match users in a head-to-head all or nothing game. Binary-options are essentially options predicting whether specific events would occur, giving purchasers the ability to bet on a \u201cyes\u201d or a \u201cno\u201d for win-or-lose payout.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">The CFTC has a history of pursuing these binary-options outside of the traditional finance space as well, most notably as it charged the <a href=\"https:\/\/www.cftc.gov\/PressRoom\/PressReleases\/6423-12\">Trade Exchange Network Limited<\/a> (TEN) and its Intrade The Prediction Market Limited (Intrade) for offering binary-options on, amongst other things, political events.\u00a0 This is in contrast to PredictIt, the political prediction market of Victoria University, which operates pursuant to a <a href=\"https:\/\/www.marketwatch.com\/story\/cftc-clears-launch-of-political-predictions-market-2014-10-31\">No-Action<\/a> letter it received from the CFTC in 2014.\u00a0 Recently, the CFTC sent a cease-and-desist to crypto-prediction-market <a href=\"https:\/\/www.theblockcrypto.com\/linked\/129047\/crypto-prediction-market-platform-polymarket-settles-with-cftc-for-1-4-million\">Polymarket<\/a>, who later settled with the CFTC for $1.4 million and the cessation of its binary-option activity.\u00a0 There has not been any direct action against a sports betting website regarding these activities yet.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\"><strong>How to regulate sports betting<\/strong><\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">While sports betting does not invoke securities regulations, the CFTC has a strong case to make that the head-to-head contests on daily fantasy sports websites fall within its <a href=\"https:\/\/scholarship.law.tamu.edu\/cgi\/viewcontent.cgi?article=1177&amp;context=lawreview\">jurisdiction<\/a> both as a futures contract and an options contract \u2013 especially with Dodd-Frank language that captures gaming event contracts.\u00a0 And as such, even though it may not be politically comfortable, it\u2019s possible that much of the sports betting industry could be brought within a derivatives regulatory framework without any need for additional legislation.\u00a0 That the CFTC has not claimed jurisdiction, however, suggests that they either intend to see how the industry matures or are awaiting on potential federal action.<\/span><\/p>\n<p><span style=\"font-family: 'times new roman', times, serif\">In the meantime, state by state regulation has generally turned to self-regulation by the big companies.\u00a0 However there have been notable scandals such as an employee of DraftKings using inside information to win $350,000 on FanDuel \u2014 a concern of <a href=\"https:\/\/www.nytimes.com\/2015\/10\/06\/sports\/fanduel-draftkings-fantasy-employees-bet-rivals.html\">inside trading<\/a>, which has clear parallels to the frauds addressed by the CEA and Securities Exchange Act.\u00a0 And others still have raised concerns about the potential of <a href=\"https:\/\/www.espn.com\/chalk\/story\/_\/id\/33629960\/charge-finding-catching-cheaters-sports-gambling-complicated\">match-fixing<\/a> that has scandalized professional sports in the past, and how that can truly be monitored without government oversight.\u00a0 Without even beginning a discussion of gambling addictions, there is a clear need for federal regulations to add clarity to the
