As a result, investors speculated that the electric car maker would be added to the index in short order. However, on September 4, 2020, the U.S. Index Committee, the group responsible for managing the index, announced the addition of three new companies without mentioning Tesla. The news led to a 21% decline in Tesla\u2019s stock price, the largest drop in the company\u2019s history.<\/span><!--more--><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>What is the S&amp;P 500?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">In its simplest from, the S&amp;P 500 is a stock index. A <a href=\"https:\/\/www.thestreet.com\/investing\/what-is-a-stock-index-15122195\">stock index<\/a> is a compilation of stocks constructed to replicate a particular market, sector, commodity, or anything else an investor might want to track.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The S&amp;P 500 Index is comprised of 500 of the largest U.S. publicly traded companies in terms of market capitalization. <a href=\"https:\/\/www.investopedia.com\/terms\/m\/marketcapitalization.asp\">Market capitalization<\/a> is calculated by multiplying the number of shares issued by the stock price. In other words, market capitalization is the total value of all the shares of stock a company has issued. Thus, the index represents the stock market\u2019s performance by reporting the risks and returns of the biggest companies. Investors use the S&amp;P 500 as the benchmark of the overall market.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>How is the makeup of the index determined?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The U.S. Index Committee <a href=\"https:\/\/www.investopedia.com\/articles\/investing\/090414\/sp-500-index-you-need-know.asp\">selects<\/a> each of the index\u2019s 500 companies based on their liquidity, size, and industry. In March, June, September, and December of each year the committee rebalances the index by removing some companies and adding others.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">To qualify for inclusion in the S&amp;P 500, a company must satisfy the following <a href=\"https:\/\/www.investopedia.com\/articles\/investing\/090414\/sp-500-index-you-need-know.asp\">requirements<\/a>:<\/span><\/p>\n<ul>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The company must operate in the United States;<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The company must have a market capitalization of at least $8.2 billion;<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">At least 50% of the company\u2019s stock must be available to the public;<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The company\u2019s stock price must be at least $l per share;<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The company must file a <a href=\"https:\/\/www.investopedia.com\/terms\/1\/10-k.asp\">10-K annual report<\/a>;<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">At least 50% of the company\u2019s fixed assets and revenues must be in the United States; and<\/span><\/li>\n<li><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">The company must have at least four consecutive quarters of positive earnings.<\/span><\/li>\n<\/ul>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>What was Tesla\u2019s case for inclusion in the S&amp;P 500?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">On September 4, 2020, the day the S&amp;P 500 Index Committee announced that Tesla would not be included in the index, Tesla\u2019s market capitalization was <a href=\"https:\/\/ycharts.com\/companies\/TSLA\/market_cap\">$390.52 billion<\/a>, making it the ninth largest publicly traded company based in the U.S. by that metric. The electric auto maker is now <a href=\"https:\/\/www.wsj.com\/articles\/why-tesla-was-left-out-of-the-s-p-500-11599579707\">worth more<\/a> than some of the world\u2019s largest car companies, including Toyota and Volkswagen. In addition, Tesla\u2019s stock price has been on a tear this year, having risen around <a href=\"https:\/\/www.cnbc.com\/2020\/09\/08\/tesla-shares-slump-10percent-in-premarket-trading-after-sp-500-snub.html\">300%<\/a>. Finally, the company reported its fourth consecutive quarter of profitability in July.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">In short, Tesla would have been the largest company to ever join the index.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>Why was Tesla excluded?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">Despite meeting all the requirements for inclusion in the S&amp;P 500, and the stellar performance of Tesla stock, the committee decided to add online marketplace <a href=\"https:\/\/www.etsy.com\/?utm_source=google&amp;utm_medium=cpc&amp;utm_term=etsy_e&amp;utm_campaign=Search_US_Brand_GGL_General-Brand_Core_All_HP_Exact&amp;utm_ag=A1&amp;utm_custom1=_k_Cj0KCQjwtZH7BRDzARIsAGjbK2azAvx1Ei4F-hdmMmhARISwzcXIdITcYPgaUcrfkq3be7Bx2lvW4cYaAiEiEALw_wcB_k_&amp;utm_content=go_227553629_16342445429_461577025436_kwd-1818581752_c_&amp;utm_custom2=227553629&amp;gclid=Cj0KCQjwtZH7BRDzARIsAGjbK2azAvx1Ei4F-hdmMmhARISwzcXIdITcYPgaUcrfkq3be7Bx2lvW4cYaAiEiEALw_wcB\">Etsy, Inc.<\/a>, technology firm <a href=\"https:\/\/www.teradyne.com\/\">Teradyne Inc.<\/a>, and pharmaceutical company <a href=\"https:\/\/www.catalent.com\/\">Catalent Inc.<\/a>, while <a href=\"https:\/\/www.wsj.com\/articles\/why-tesla-was-left-out-of-the-s-p-500-11599579707\">Tesla was excluded<\/a>.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">Wall Street analysts have identified <a href=\"https:\/\/markets.businessinsider.com\/news\/stocks\/tesla-stock-sp500-exclusion-index-overvalued-profoundly-datatrek-committee-why-2020-9-1029575409\">a few factors<\/a> that potentially contributed to the committee\u2019s decision. Namely, Tesla\u2019s positive profitability has been driven by the sale of regulatory credits to other auto manufacturers who need offsets in order to reach their emission standards. Tesla made more than $1 billion from the sale of regulatory credits over the past four quarters, more than double its profits over the past four quarters. Simply put, the quality of Tesla\u2019s earning might have been an issue for the committee. On other hand, some analysts have speculated that the decision by the committee was due to a collective view that Tesla stock is severely overvalued.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>What will happen when Tesla does join the S&amp;P 500?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">Tesla remains eligible for inclusion in the S&amp;P 500 if it continues to stay profitable in future quarters. Despite missing the party this time, it seems inevitable that the flashy car maker will be added to the index in the near future.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">When Tesla is added to the index, its stock price will undoubtedly see an even <a href=\"https:\/\/www.torquenews.com\/11826\/tesla-left-out-sp-500-while-3-other-companies-added-index-stock-has-worst-day-ever\">larger boost<\/a>. When companies are added to a stock index, all the funds that track the index have to purchase the company\u2019s stock. This results in an influx of tens of billions of dollars into the stock over the span of a few weeks.<\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\"><strong>What message did the S&amp;P 500 committee send?<\/strong><\/span><\/p>\n<p><span style=\"font-family: times new roman,times,serif;font-size: 12pt\">2020 has been a wild year for the stock market. Stock prices have soared, plummeted, and then soared again. Through it all, Tesla has been the prime example of extreme growth coupled with extreme volatility. Maybe the S&amp;P 500 Committee sought to bring investors back down to earth by reminding them that fundamental financials should dictate stock price.
